Yes. As explained in the PSP's manual itself it states that you can place movies, pictures and music into folders within the VIDEO/PHOTO/MUSIC folder. Folders within the second folders will not be detected however.

Example
PSP/MUSIC/Red Hot Chili Peppers/ will work but..
PSP/MUSIC/Red Hot Chili Peppers/Stadium Arcadium/ will not show up
